Can the IRS file a Tax Return for You?
You probably haven't thought much about the IRS as a creative writing department. But if you have gone several years without filing your tax returns, the IRS may decide to take the pen into their own hands. They won’t call you to ask about your life or your business expenses; they will simply draft a document known as a Substitute for Return (SFR).
It sounds helpful in theory—like someone doing your homework for you because you were too busy. In reality, an SFR is perhaps the most expensive piece of fiction you will ever 'author.' When the IRS writes your return, they aren't looking to give you a fair shake. They are looking to establish a legal tax debt, and they do it using a process that is designed to be as punishing as possible for your bank account.
Here is how the ghostwriting process works: The IRS receives information about your income from third parties. Your employer sends them a W-2. Your bank sends them a 1099-INT. They will bill you for the tax on the full amount, plus interest, plus heavy penalties for failing to file and failing to pay. By the time they are done, the bill they send you could be double what you actually owe.
Ignoring these letters is the most dangerous path you can take. Once the IRS assesses the tax through an SFR, that debt becomes legally 'due and owing.' This starts the ten-year clock the IRS has to collect from you. Because a tax debt now exists, the IRS can move forward with high-pressure enforcement. They can file a Notice of Federal Tax Lien against your property, which effectively freezes your credit and tells the world you owe the government money. They can issue levies, which is a polite way of saying they will clean out your bank account or garnish your hard-earned wages.
There is a hidden trap with Substitute for Returns that many taxpayers don't realize until it is too late: bankruptcy protection. Generally, if a tax debt is old enough and meets specific criteria, it might be dischargeable in bankruptcy. However, if the IRS is the one who filed the return for you via an SFR, that tax year is typically barred from being discharged. By failing to file the return yourself, you may have permanently lost one of the most powerful 'reset buttons' available to taxpayers in distress.
